Fed Outlook Shift Impacting Macro Dynamic; ECB Policy Decision in Focus

In recent weeks we have been hearing more and more of the potential for a shift in Fed monetary policy, and the latest Fed Minutes have done a formidable job of strengthening this view... Fed Minutes trigger aggressive response in currency markets US Dollar well bid across the board following the more hawkish and upbeat Fed Key working in Minutes broken down to better understand market reaction US Dollar could now stand to benefit in positive risk environments Aussie trade data comes in a good deal weaker than expected Eurozone and UK PMIs solid but Spanish auction results cast darker shadow European Central Bank rate decision comes into focus Weak EZ retail sales More often than not, we like to shy away from making any official calls on the direction of the markets, following very sharp moves post an event like Tuesday's Fed Minutes. The Minutes produced a much more hawkish and upbeat tone than before, starting an aggressive broad based rally in the US Dollar. While we have been arguing for more of a move in this direction from the Fed, given the US economic recovery, we were somewhat surprised to see such a sharp response by the market. The currency reaction was more severe, while equities did not see the same intense liquidation. Once again, our colleague, a leading strategist at one of the major US banks, has done a wonderful job of outlining why the markets reacted in such a USD positive way to the Minutes. "What are FX investors looking at? The word stimulus appears only once in the entire Minutes in the following section: "A couple of members indicated that the initiation of additional stimulus could become necessary if the economy lost momentum or if inflation seemed likely to remain below its mandate consistent rate of 2 percent over the medium run." No direct mention of QE or bond buying. Investors [also] keyed off 'a couple' [see highlighted commentary in section A above) – [while] the January Minutes read: "A few members observed that, in their judgment, current and prospective economic conditions … could warrant the initiation of additional securities purchases before long. Other members indicated that such policy action could become necessary if the economy lost momentum … ".Here the point being made is that a couple is less than a few and therefore there are less Fed officials now considering the potential need for additional stimulus. The paragraphs describing the economy are very upbeat in their assessment and the Fed staff upped its 2012 forecast "a little". There seemed to be very active, two-sided debate with respect to the strength and sustainability of the recovery and how to reconcile the output and employment numbers. This is a debate which had not been as active as before which further demonstrates a potential shift in the way the Fed is thinking. Fed staff reduced their estimate of potential output, producing an estimate of the output gap that was a 'little narrower." What is interesting now is how exactly markets will respond to favorable US economic data going forward. Up to this point, there has been good reason to view positive US economic data as positive global risk and therefore bearish on the US Dollar. However, given the perceived shift in Fed thinking that has become more apparent post Minutes, better than expected US economic data could very well result in additional US Dollar bids. A combination of solid data and expectation of an early reversal of Fed monetary policy could open the door for a more substantial resurgence in broad based US Dollar demand, as we had been seeing in late 2011. We had argued some months ago that we saw a scenario like this playing out in which the US Dollar would stand to benefit in a positive risk environment and we could finally be seeing things play out that way. While the US economy continues on its path to recovery, the disparity between it and other slower recovering economies could become much more pronounced into the latter half of 2012. As always, it will be interesting to see how things play out. Relative performance versus the USD Wednesday (as of 9:30GMT) JPY +0.69% GBP -0.22% CAD -0.28% CHF -0.47% EUR -0.50% NZD -0.63% AUD -0.72% Moving on, although broader macro forces are at play, it is worth noting that the Australian Dollar continues to underperform, with Tuesday's dovish RBA commentary and early Wednesday's much weaker than expected trade data, driving the relative weakness in the higher yielding commodity currency. In Europe, data was on the whole better than expected, with some PMIs, and UK Halifax prices exceeding expectation. Still, currencies remained under pressure and the Euro managed to extend declines with a disappointing Spanish auction result and softer Eurozone retail sales reaffirming concerns over confidence in the region (German factory order was not released at time of print). Looking ahead, Wednesday's European Central Bank rate decision comes into focus and it seems as though risks for any substantial market moving surprises are limited. Nevertheless, we recommend keeping a close watch to see if the central bank does anything unexpected. An unexpected Euro positive move would be for the ECB to leave rates on hold and announce new measures to address the ever widening spreads between Germany and the weaker Italy and Spain. Vietnam tourism announces new slogan

"Vietnam – Timeless Charm" and the five petal lotus have been selected as the slogan and symbol of Vietnamese tourism in 2012-2015 term. The Vietnam National Administration of Tourism (VNAT) said on Dec. 27 in Hanoi that the new slogan and symbol were approved by Minister of Culture, Sports and Tourism Hoang Tuan Anh and that they will be used for the national tourism promotion programme between 2012 and 2015. The revised slogan will replace the existing one " Vietnam – Hidden Charm" in 2005-2011. VNAT General Director Nguyen Van Tuan said the tourism sector became a spotlight in the context of Vietnam 's difficult and challenging economy. In 2011, the tourism sector attracted 6 million international arrivals, and served 30 million domestic tourists, earning 130 trillion VND. The sector has set a goal of receiving 6.5 million foreign arrivals, an 8.3 percent increase compared with 2011, and serving 32 million domestic tour arrivals, a 6.67 percent increase, earning 150 trillion VND in 2012, he said.
